Dwarf psychology is not all that complex - various events cause dwarves to gain 'thoughts'. Thoughts have a happiness/unhappiness value. The value of all the thoughts a particular dwarf has is simply summed to determine how happy or unhappy they are.
To view a dwarf's thoughts, press v on the dwarf. Then press p(preferences) -> z -> enter. Now you will see descriptions on how the dwarf feels (Ecstatic, happy, content, unhappy, miserable), and what recent events made an impact on the dwarf.
The mechanics of thoughts
A dwarf's emotional state is quantified in a single number. This number is computed by summing the modifier for each thought the dwarf is currently remembering and adding them to the baseline happiness of 100. Each thought lasts one year, and after half a year has passed since gaining a thought, the modifier is halved, rounding away from zero (so 7 halved would be 4 and -9 halved would be -5). There is no way to tell the age of a thought.
Additionally, dwarves can gain up to 100 happiness from their owned items - +1 for every 128☼ (counting both the item's base value and its personal value according to the owner's preferences), and another +2 for each item.
The resulting number is then used in this table:

Dwarves who are miserable will throw tantrums until their happiness is restored (or they go insane), and unhappy nobles will be at a disadvantage when meeting with diplomats. Additionally, if an unhappy dwarf enters a strange mood, the result may be either a fell mood (resulting in the death of another dwarf) or a macabre mood (making use of bones, skulls, and/or chunks).
Thoughts Experienced
There are 197 thoughts that a dwarf can experience in this version of Dwarf Fortress. Some of these thoughts never actually occur, but are placeholders for things that have yet to be implemented (or were present in earlier versions but subsequently removed). Certain thoughts have subtypes, the most common ones being relationship specifiers.
Thoughts marked as "Tragedy" have their happiness penalties reduced based on how hardened the dwarf has become - somebody who "doesn't care about anything anymore" will receive the minimum penalty listed.
Thoughts marked as "Outdoors" have their happiness penalties reduced based on how accustomed the dwarf is to living outdoors - somebody who "likes working outdoors and grumbles only mildly at inclement weather" will receive the minimum penalty listed.
Once a thought is a month and a half old, its happiness bonus/penalty is cut in half and rounded up (unless noted otherwise), and after 3 months the thought will be forgotten altogether.
